DeFi Health Factor Explained: How to Calculate Your Liquidation Buffer
A DeFi health factor measures how a collateralized loan stands relative to its liquidation threshold. It is useful because it compresses several moving parts into one number. It becomes dangerous when borrowers treat today’s number as a permanent safety margin.
In Aave’s documentation, a health factor below one makes a position eligible for liquidation. The exact mechanics and parameters depend on the market and version, so verify the live rules for the position you actually hold.
The basic relationship is collateral value adjusted by its liquidation threshold, divided by debt value. With several collateral assets, each contributes its value multiplied by its own threshold. The resulting total is divided by the total debt.
A worked example without price predictions
Imagine one collateral asset worth $10,000, an 80% liquidation threshold and $5,000 of debt. The adjusted collateral is $8,000. Dividing $8,000 by $5,000 gives a health factor of 1.6.
If collateral value falls to $7,000 while debt and the threshold remain unchanged, adjusted collateral becomes $5,600. The health factor is then 1.12. The position still sits above one, but the buffer has become much smaller.
Under those simplified assumptions, the boundary is reached when collateral value falls to $6,250: $6,250 multiplied by 80% equals $5,000. That represents a 37.5% decline from the initial $10,000 value. This is an illustrative calculation, not a recommended borrowing limit.
Real positions can reach the boundary sooner. Interest increases debt, collateral parameters can change, and the debt asset’s market value may move. If several assets contribute collateral, their prices can fall together rather than providing the diversification a borrower expected.
Do not confuse the liquidation threshold with the maximum initial loan-to-value ratio. The first determines when a position becomes liquidatable; the second limits borrowing when creating or adjusting it. Aave’s collateral explanation distinguishes these risk parameters.
Build a repayment plan before borrowing
Start by writing down collateral assets, debt assets, thresholds, rates and the source of prices used by the market. Then model several changes rather than only a single percentage fall in the headline collateral token.
One useful scenario combines falling collateral with rising debt. Another tests whether the stablecoin you borrowed trades above its intended peg. A third asks what happens if one collateral asset can no longer be used for additional borrowing. These scenarios help identify dependencies that the current health factor does not explain on its own.
Choose an action point before the liquidation boundary. There is no universal health factor that is safe for every borrower. The appropriate buffer depends on volatility, debt structure, access to repayment funds and how quickly you can act.
Keep the repayment asset accessible on the correct network, with enough gas to submit the transaction. Funds locked in another investment or waiting for a bridge transfer may not arrive when needed. A backup plan that depends on several successful transactions during market stress is weaker than it looks.
Set alerts, but do not confuse alerts with protection. A notification can arrive late, your device can be offline and the market can move while a transaction is pending. Liquidation bots do not wait for a borrower to read a message.
Repaying debt and adding collateral can both improve the ratio, but they have different consequences. Adding collateral puts more assets into the same position. Repayment reduces the obligation. Preview the effect of an action and check the resulting position after execution.
Liquidation is not necessarily a complete loss of every deposited asset, but it can remove collateral and impose an economic cost. The amount depends on the protocol’s liquidation rules and the state of the position.
